I just did my first machine embroidered applique and while I am pleased with how it turned out, I did notice a problem.

I used a fat quarter (quilter's cotton) because it was the right color.  The outline stitch has basically perforated the material so much that I can peel the material off.

Is this because of the material I used?  If so, what is the best kind of material to use?

It sounds more like your stitches were too close together. Try using a larger stitch size on your machine.

Try using a fusible stabilizer on the back of your applique fabric.  It will give it extra body.
